Is this what I think it is? If so WHY.. Or is there another way it could get about a quarter inch shorter? Any help is GREATLY appreciated.

Maybe a dryer.
Can you feel the ink on Washington's coat, or on the back opposite, see the impressions of the coat's lines?

I know you can shrink them with anhydrous ammonia. But I think it would be much smaller? http://www.youtube.com/watch?v=FqU1VrOX5r8

No. The serial # would begin with a 9 if it were from an uncut sheet.

Went through the wash in a pocket perhaps?

First thing that came to mind was it went through the wash/dryer combo. They are made from 75% cotton and 25% linen fibers, so it's certainly plausible, but I have not personally tested it out.

Chas, technically all uncut sheets have S/Ns is/8 or 9 as first digit.
