I have noticed that many Australian sellers on ebay do not allow purchases by other Australians using paypal. can anyone tell me why?

At a guess, I'd say because Paypal costs money. Australian bank Direct Deposits are just as easy, and are either free or much cheaper (depending on your bank).

I'm not a seller, so I'm just guessing here. Anyone else?

Paypal fees are too high compared to bank transfers and credit cards. Paypal is also unscruplus and will reverse transactions "they" see as bad rather than listening to all facts about a case. Many sellers have been burnt by Paypal and prefer not to deal with them.

My self as a seller I allow paypal to foreign buyers I do not display as with local buyers as I do ask for a 5% on the total sale due to paypal fees.
I do not have a surcharge for my overseas clients
