this looks like PMD to me but the thing that has me confused is how you can still see the letters in the damaged area. I kind of looks like it the damage/error happened before the coin was struck.

This is a small, post-strike lamination. They're common on nickels, but can be collectible. Others would see it as damage or as a defect.
