Can anyone tell me how this would have happened? both sides of the coin are like this...has a frosted
appearance and 'drag' marks over most of the numerals , wording and inner rim of coin...

Don't know how it happens but look remarkably similar to some 2001 Fed $1 error coins

Haven't seen it yet on a Smith 1997 $1 though

Yes Mr Cruise...I do have one of them with the lettering on the reverse similar....but this one has a very unusual finish to it, whereas the 2001 was normal in that respect. This almost looks like the die moved while it was being printed.
I don't know too much about the process, but that is the impression I am getting.

I'd say it struck through oil/grease & the die may have gone a little sideways because of the oil/grease,thats just how it looks to me.
