Or maybe the peel is due to some early damage? That's what it looks like to me anyway.

Looks like lamination peel across the bust.The rest is hard to tell with this picture.

They usually run in straight lines like that unless it is just a piece of scrap struck into it.

Here's a closer look. It looks to me like the peel was started due to some sort of damage on the coin years ago. Seems to be a scratch running through the t and y of LIBERTY.

If that is the case, would it still be considered to be an error coin? Or should it be labeled as PMD?

It is an error. Some collect these. Some don't.
